Is it permitted to install and emergency panel and transfer switch in a sprinkled two hour rated electrical room housing the service. The service is 208Y/120 and rated 1600amp. (not healthcare). The generator is outdoors. 7.2.2 seems to indicate it is permitted. Comments?

I agree, 7.2.2 doesn't prohibit this for a 208V service.

But also look at 7.2.4. Some consideration should be given to the location of the ATS and EM panel and its proximity to the normal service.
