Trouble understanding Art 702

I have a residential 200 amp service with exterior service disconnect, 200 amp breaker & enclosure. SER cable to 200 amp panel in the basement (sub-panel). Homeowner wants a wholehouse automatic standby generator installed. Is it permissible to intercept SER cable before subpanel and install transfer switch, or must I replace outside service disconnect with transfer switch? Does the transfer switch have to be the service equipment?
 
You may install the transfer switch in the feeder.
Few things you might keep in mind are 702.5 on generator capacity and 225.31-36 & 702.11 regarding disconnecting means.

Thanks for the reply, Augie. I found 702.11 a little confusing, too. Every standby generator I have done has always passed inspection with the integral breaker on the generator (for the generator feeder) serving as the disconnect, and no other disconnect. Is this unit breaker "suitable for use as service equipment"? The neutral and ground are bonded together and we drive one ground rod which is bonded to the generator. 2008
